Yum China Holdings (NYSE:YUMC) Could Easily Take On More Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Yum China Holdings, Inc. (NYSE:YUMC) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Yum China Holdings's Net Debt?

You can click the graphic below for the historical numbers, but it shows that Yum China Holdings had US$129.0m of debt in March 2025, down from US$165.0m, one year before. But it also has US$2.01b in cash to offset that, meaning it has US$1.88b net cash.

A Look At Yum China Holdings' Liabilities

According to the last reported balance sheet, Yum China Holdings had liabilities of US$2.19b due within 12 months, and liabilities of US$2.37b due beyond 12 months. On the other hand, it had cash of US$2.01b and US$180.0m worth of receivables due within a year. So it has liabilities totalling US$2.37b more than its cash and near-term receivables, combined.

Given Yum China Holdings has a humongous market capitalization of US$17.3b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. While it does have liabilities worth noting, Yum China Holdings also has more cash than debt, so we're pretty confident it can manage its debt safely.

Also good is that Yum China Holdings grew its EBIT at 14% over the last year, further increasing its ability to manage debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Yum China Holdings can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.

Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Yum China Holdings may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Yum China Holdings recorded free cash flow worth a fulsome 83% of its EBIT, which is stronger than we'd usually expect. That positions it well to pay down debt if desirable to do so.

Summing Up

Although Yum China Holdings's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of US$1.88b. And it impressed us with free cash flow of US$776m, being 83% of its EBIT. So is Yum China Holdings's debt a risk? It doesn't seem so to us. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. For instance, we've identified 1 warning sign for Yum China Holdings that you should be aware of.

When all is said and done, sometimes its easier to focus on companies that don't even need debt. Readers can access a list of growth stocks with zero net debt 100% free, right now.
