Tessenderlo Group (EBR:TESB) Has A Rock Solid Balance Sheet

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Tessenderlo Group NV (EBR:TESB) does carry debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Tessenderlo Group's Net Debt?

The image below, which you can click on for greater detail, shows that Tessenderlo Group had debt of €265.6m at the end of December 2022, a reduction from €364.5m over a year. However, it does have €156.1m in cash offsetting this, leading to net debt of about €109.5m.

A Look At Tessenderlo Group's Liabilities

According to the last reported balance sheet, Tessenderlo Group had liabilities of €453.6m due within 12 months, and liabilities of €444.0m due beyond 12 months. Offsetting these obligations, it had cash of €156.1m as well as receivables valued at €429.7m due within 12 months. So its liabilities total €311.8m more than the combination of its cash and short-term receivables.

Since publicly traded Tessenderlo Group shares are worth a total of €2.40b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Tessenderlo Group's net debt is only 0.24 times its EBITDA. And its EBIT easily covers its interest expense, being 88.0 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, Tessenderlo Group grew its EBIT by 46% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Tessenderlo Group will need earnings to service that debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Tessenderlo Group produced sturdy free cash flow equating to 57% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Our View

Tessenderlo Group's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its EBIT growth rate is also very heartening. Looking at the bigger picture, we think Tessenderlo Group's use of debt seems quite reasonable and we're not concerned about it. After all, sensible leverage can boost returns on equity. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
