Should Weakness in AMERISAFE, Inc.'s (NASDAQ:AMSF) Stock Be Seen As A Sign That Market Will Correct The Share Price Given Decent Financials?
AMERISAFE (NASDAQ:AMSF) has had a rough week with its share price down 6.0%. However, stock prices are usually driven by a company’s financials over the long term, which in this case look pretty respectable. Specifically, we decided to study AMERISAFE's ROE in this article.

What Has ROE Got To Do With Earnings Growth?
So far, we've learned that ROE is a measure of a company's profitability. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.

To begin with, AMERISAFE seems to have a respectable ROE. On comparing with the average industry ROE of 13% the company's ROE looks pretty remarkable. For this reason, AMERISAFE's five year net income decline of 13% raises the question as to why the high ROE didn't translate into earnings growth. Therefore, there might be some other aspects that could explain this. For example, it could be that the company has a high payout ratio or the business has allocated capital poorly, for instance.
That being said, we compared AMERISAFE's performance with the industry and were concerned when we found that while the company has shrunk its earnings, the industry has grown its earnings at a rate of 13% in the same 5-year period.

In spite of a normal three-year median payout ratio of 45% (that is, a retention ratio of 55%), the fact that AMERISAFE's earnings have shrunk is quite puzzling. It looks like there might be some other reasons to explain the lack in that respect. For example, the business could be in decline.
Moreover, AMERISAFE has been paying dividends for at least ten years or more suggesting that management must have perceived that the shareholders prefer dividends over earnings growth.

On the whole, we do feel that AMERISAFE has some positive attributes. Although, we are disappointed to see a lack of growth in earnings even in spite of a high ROE and and a high reinvestment rate. We believe that there might be some outside factors that could be having a negative impact on the business. In addition, latest analyst forecasts reveal that the company's earnings growth is expected be similar to its current growth rate.
