The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Inforich Inc. (TSE:9338) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Inforich's Debt?
As you can see below, at the end of December 2023, Inforich had JP¥1.73b of debt, up from JP¥767.0m a year ago. Click the image for more detail. But it also has JP¥4.83b in cash to offset that, meaning it has JP¥3.10b net cash.
How Healthy Is Inforich's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Inforich had liabilities of JP¥4.90b due within 12 months and liabilities of JP¥774.0m due beyond that. Offsetting this, it had JP¥4.83b in cash and JP¥849.0m in receivables that were due within 12 months. So its total liabilities are just about perfectly matched by its shorter-term, liquid assets.
This state of affairs indicates that Inforich's balance sheet looks quite solid, as its total liabilities are just about equal to its liquid assets. So it's very unlikely that the JP¥45.7b company is short on cash, but still worth keeping an eye on the balance sheet. Simply put, the fact that Inforich has more cash than debt is arguably a good indication that it can manage its debt safely.
It was also good to see that despite losing money on the EBIT line last year, Inforich turned things around in the last 12 months, delivering and EBIT of JP¥604m. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Inforich's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Inforich may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last year, Inforich actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Summing Up
While we empathize with investors who find debt concerning, you should keep in mind that Inforich has net cash of JP¥3.10b, as well as more liquid assets than liabilities. The cherry on top was that in converted 212% of that EBIT to free cash flow, bringing in JP¥1.3b. So is Inforich's debt a risk? It doesn't seem so to us. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
