VA Tech Wabag (NSE:WABAG) Has Some Way To Go To Become A Multi-Bagger

What are the early trends we should look for to identify a stock that could multiply in value over the long term? Ideally, a business will show two trends; firstly a growing return on capital employed (ROCE) and secondly, an increasing amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. So, when we ran our eye over VA Tech Wabag's (NSE:WABAG) trend of ROCE, we liked what we saw.

What Is Return On Capital Employed (ROCE)?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. To calculate this metric for VA Tech Wabag, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.17 = ₹3.6b ÷ (₹41b - ₹20b) (Based on the trailing twelve months to December 2023).

So, VA Tech Wabag has an ROCE of 17%. In absolute terms, that's a satisfactory return, but compared to the Water Utilities industry average of 6.8% it's much better.

The Trend Of ROCE

While the returns on capital are good, they haven't moved much. The company has consistently earned 17% for the last five years, and the capital employed within the business has risen 45% in that time. Since 17% is a moderate ROCE though, it's good to see a business can continue to reinvest at these decent rates of return. Over long periods of time, returns like these might not be too exciting, but with consistency they can pay off in terms of share price returns.

One more thing to note, even though ROCE has remained relatively flat over the last five years, the reduction in current liabilities to 47% of total assets, is good to see from a business owner's perspective. This can eliminate some of the risks inherent in the operations because the business has less outstanding obligations to their suppliers and or short-term creditors than they did previously. We'd like to see this trend continue though because as it stands today, thats still a pretty high level.

Our Take On VA Tech Wabag's ROCE

To sum it up, VA Tech Wabag has simply been reinvesting capital steadily, at those decent rates of return. And long term investors would be thrilled with the 217% return they've received over the last five years. So while investors seem to be recognizing these promising trends, we still believe the stock deserves further research.
