Here's Why China Greatwall Technology Group (SZSE:000066) Is Weighed Down By Its Debt Load
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, China Greatwall Technology Group Co., Ltd. (SZSE:000066) does carry debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is China Greatwall Technology Group's Debt?
The image below, which you can click on for greater detail, shows that China Greatwall Technology Group had debt of CN¥9.35b at the end of December 2023, a reduction from CN¥10.3b over a year. On the flip side, it has CN¥5.96b in cash leading to net debt of about CN¥3.38b.
How Healthy Is China Greatwall Technology Group's Balance Sheet?
We can see from the most recent balance sheet that China Greatwall Technology Group had liabilities of CN¥10.5b falling due within a year, and liabilities of CN¥9.75b due beyond that. Offsetting this, it had CN¥5.96b in cash and CN¥6.44b in receivables that were due within 12 months. So its liabilities total CN¥7.85b more than the combination of its cash and short-term receivables.
China Greatwall Technology Group has a market capitalization of CN¥31.5b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
China Greatwall Technology Group shareholders face the double whammy of a high net debt to EBITDA ratio (6.4), and fairly weak interest coverage, since EBIT is just 0.11 times the interest expense. This means we'd consider it to have a heavy debt load. Worse, China Greatwall Technology Group's EBIT was down 94% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is China Greatwall Technology Group's earnings that will influence how the balance sheet holds up in the future. So when considering debt, it's definitely worth looking at the earnings trend. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, China Greatwall Technology Group burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
On the face of it, China Greatwall Technology Group's conversion of EBIT to free cash flow left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. But at least its level of total liabilities is not so bad. Overall, it seems to us that China Greatwall Technology Group's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
