As with many other companies Transurban Group (ASX:TCL) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Transurban Group's Debt?
As you can see below, at the end of December 2024, Transurban Group had AU$19.6b of debt, up from AU$18.6b a year ago. Click the image for more detail. However, because it has a cash reserve of AU$807.0m, its net debt is less, at about AU$18.8b.
How Strong Is Transurban Group's Balance Sheet?
According to the last reported balance sheet, Transurban Group had liabilities of AU$3.91b due within 12 months, and liabilities of AU$20.9b due beyond 12 months. On the other hand, it had cash of AU$807.0m and AU$633.0m worth of receivables due within a year. So its liabilities total AU$23.4b more than the combination of its cash and short-term receivables.
Transurban Group has a very large market capitalization of AU$41.3b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 1.3 times and a disturbingly high net debt to EBITDA ratio of 9.1 hit our confidence in Transurban Group like a one-two punch to the gut. The debt burden here is substantial. More concerning, Transurban Group saw its EBIT drop by 8.5% in the last twelve months. If it keeps going like that paying off its debt will be like running on a treadmill -- a lot of effort for not much advancement. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Transurban Group's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Looking at the most recent three years, Transurban Group recorded free cash flow of 46% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Our View
On the face of it, Transurban Group's net debt to EBITDA left us tentative about the stock, and its interest cover was no more enticing than the one empty restaurant on the busiest night of the year. But at least its conversion of EBIT to free cash flow is not so bad. We should also note that Infrastructure industry companies like Transurban Group commonly do use debt without problems. Looking at the bigger picture, it seems clear to us that Transurban Group's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
