These 4 Measures Indicate That Nick Scali (ASX:NCK) Is Using Debt Safely

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Nick Scali Limited (ASX:NCK) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.

What Is Nick Scali's Debt?

The chart below, which you can click on for greater detail, shows that Nick Scali had AU$91.7m in debt in June 2023; about the same as the year before. However, it also had AU$89.3m in cash, and so its net debt is AU$2.44m.

How Strong Is Nick Scali's Balance Sheet?

We can see from the most recent balance sheet that Nick Scali had liabilities of AU$134.4m falling due within a year, and liabilities of AU$293.4m due beyond that. Offsetting this, it had AU$89.3m in cash and AU$1.76m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by AU$336.7m.

This deficit isn't so bad because Nick Scali is worth AU$904.8m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt. But either way, Nick Scali has virtually no net debt, so it's fair to say it does not have a heavy debt load!

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Nick Scali has very little debt (net of cash), and boasts a debt to EBITDA ratio of 0.015 and EBIT of 14.1 times the interest expense. So relative to past earnings, the debt load seems trivial. Also positive, Nick Scali grew its EBIT by 29% in the last year, and that should make it easier to pay down debt, going forward. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Nick Scali can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Nick Scali recorded free cash flow worth a fulsome 90% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.

Our View

Nick Scali's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Overall, we don't think Nick Scali is taking any bad risks, as its debt load seems modest. So we're not worried about the use of a little leverage on the balance sheet.
