There are a few key trends to look for if we want to identify the next multi-bagger. In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. And in light of that, the trends we're seeing at Pegasystems' (NASDAQ:PEGA) look very promising so lets take a look.
Return On Capital Employed (ROCE): What Is It?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Pegasystems:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.29 = US$136m ÷ (US$1.5b - US$1.0b) (Based on the trailing twelve months to March 2024).
Thus, Pegasystems has an ROCE of 29%. That's a fantastic return and not only that, it outpaces the average of 7.5% earned by companies in a similar industry.

So How Is Pegasystems' ROCE Trending?
It's great to see that Pegasystems has started to generate some pre-tax earnings from prior investments. While the business is profitable now, it used to be incurring losses on invested capital five years ago. In regards to capital employed, Pegasystems is using 29% less capital than it was five years ago, which on the surface, can indicate that the business has become more efficient at generating these returns. Pegasystems could be selling under-performing assets since the ROCE is improving.
For the record though, there was a noticeable increase in the company's current liabilities over the period, so we would attribute some of the ROCE growth to that. The current liabilities has increased to 69% of total assets, so the business is now more funded by the likes of its suppliers or short-term creditors. And with current liabilities at those levels, that's pretty high.
The Bottom Line On Pegasystems' ROCE
In the end, Pegasystems has proven it's capital allocation skills are good with those higher returns from less amount of capital. And since the stock has fallen 17% over the last five years, there might be an opportunity here. With that in mind, we believe the promising trends warrant this stock for further investigation.
