Penske Automotive Group (NYSE:PAG) Has A Somewhat Strained Balance Sheet
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Penske Automotive Group, Inc. (NYSE:PAG) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. You can click the graphic below for the historical numbers, but it shows that as of March 2024 Penske Automotive Group had US$5.53b of debt, an increase on US$4.60b, over one year. However, it does have US$116.9m in cash offsetting this, leading to net debt of about US$5.42b.
How Healthy Is Penske Automotive Group's Balance Sheet?
The latest balance sheet data shows that Penske Automotive Group had liabilities of US$5.91b due within a year, and liabilities of US$5.39b falling due after that. Offsetting these obligations, it had cash of US$116.9m as well as receivables valued at US$1.06b due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$10.1b.
This is a mountain of leverage even relative to its gargantuan market capitalization of US$10.2b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. When we consider all the factors discussed, it seems to us that Penske Automotive Group is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. When analysing debt levels, the balance sheet is the obvious place to start.
