We Think Resideo Technologies (NYSE:REZI) Is Taking Some Risk With Its Debt
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Resideo Technologies, Inc. (NYSE:REZI) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does Resideo Technologies Carry?
The chart below, which you can click on for greater detail, shows that Resideo Technologies had US$1.41b in debt in September 2023; about the same as the year before. However, it does have US$391.0m in cash offsetting this, leading to net debt of about US$1.02b.
A Look At Resideo Technologies' Liabilities
Zooming in on the latest balance sheet data, we can see that Resideo Technologies had liabilities of US$1.47b due within 12 months and liabilities of US$2.35b due beyond that. On the other hand, it had cash of US$391.0m and US$988.0m worth of receivables due within a year. So its liabilities total US$2.44b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of US$2.45b, so it does suggest shareholders should keep an eye on Resideo Technologies' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
With net debt sitting at just 1.4 times EBITDA, Resideo Technologies is arguably pretty conservatively geared. And it boasts interest cover of 9.1 times, which is more than adequate. But the other side of the story is that Resideo Technologies saw its EBIT decline by 5.9% over the last year. That sort of decline, if sustained, will obviously make debt harder to handle. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Resideo Technologies can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Looking at the most recent three years, Resideo Technologies recorded free cash flow of 29% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Our View
To be frank both Resideo Technologies's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Resideo Technologies stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
