When close to half the companies in the United States have price-to-earnings ratios (or "P/E's") below 18x, you may consider Federal Signal Corporation (NYSE:FSS) as a stock to potentially avoid with its 28x P/E ratio. However, the P/E might be high for a reason and it requires further investigation to determine if it's justified.

What Are Growth Metrics Telling Us About The High P/E?

In order to justify its P/E ratio, Federal Signal would need to produce impressive growth in excess of the market.

Taking a look back first, we see that the company grew earnings per share by an impressive 45% last year. The latest three year period has also seen an excellent 97% overall rise in EPS, aided by its short-term performance. Therefore, it's fair to say the earnings growth recently has been superb for the company.

Looking ahead now, EPS is anticipated to climb by 5.9% during the coming year according to the eight analysts following the company. Meanwhile, the rest of the market is forecast to expand by 15%, which is noticeably more attractive.

With this information, we find it concerning that Federal Signal is trading at a P/E higher than the market. Apparently many investors in the company are way more bullish than analysts indicate and aren't willing to let go of their stock at any price. There's a good chance these shareholders are setting themselves up for future disappointment if the P/E falls to levels more in line with the growth outlook.
