Is Custom Truck One Source (NYSE:CTOS) Using Too Much Debt?
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Custom Truck One Source, Inc. (NYSE:CTOS) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. A Look At Custom Truck One Source's Liabilities
The latest balance sheet data shows that Custom Truck One Source had liabilities of US$634.9m due within a year, and liabilities of US$1.41b falling due after that. On the other hand, it had cash of US$14.4m and US$231.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$1.80b.
When you consider that this deficiency exceeds the company's US$1.54b market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Weak interest cover of 1.5 times and a disturbingly high net debt to EBITDA ratio of 9.8 hit our confidence in Custom Truck One Source like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. However, it should be some comfort for shareholders to recall that Custom Truck One Source actually grew its EBIT by a hefty 1,213%, over the last 12 months. But at least it's pretty decent at growing its EBIT; that's encouraging. We're quite clear that we consider Custom Truck One Source to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
