NV5 Global (NASDAQ:NVEE) Could Easily Take On More Debt
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, NV5 Global, Inc. (NASDAQ:NVEE) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does NV5 Global Carry?
The image below, which you can click on for greater detail, shows that NV5 Global had debt of US$90.5m at the end of July 2022, a reduction from US$166.6m over a year. However, because it has a cash reserve of US$44.4m, its net debt is less, at about US$46.1m.
A Look At NV5 Global's Liabilities
The latest balance sheet data shows that NV5 Global had liabilities of US$156.2m due within a year, and liabilities of US$129.8m falling due after that. On the other hand, it had cash of US$44.4m and US$233.4m worth of receivables due within a year. So it has liabilities totalling US$8.15m more than its cash and near-term receivables, combined.
Having regard to NV5 Global's size, it seems that its liquid assets are well balanced with its total liabilities. So while it's hard to imagine that the US$2.11b company is struggling for cash, we still think it's worth monitoring its balance sheet.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
NV5 Global has a low net debt to EBITDA ratio of only 0.37. And its EBIT easily covers its interest expense, being 19.5 times the size. So we're pretty relaxed about its super-conservative use of debt. On top of that, NV5 Global grew its EBIT by 54% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine NV5 Global's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we always check how much of that EBIT is translated into free cash flow. Happily, NV5 Global's impressive interest cover implies it has the upper hand on its debt. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. It looks NV5 Global has no trouble standing on its own two feet, and it has no reason to fear its lenders. To our minds it has a healthy happy balance sheet.
