Some Investors May Be Willing To Look Past Cleanaway's (TPE:8422) Soft Earnings

Soft earnings didn't appear to concern Cleanaway Company Limited's (TPE:8422) shareholders over the last week. Our analysis suggests that while the profits are soft, the foundations of the business are strong.

A Closer Look At Cleanaway's Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. This ratio tells us how much of a company's profit is not backed by free cashflow.

As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Over the twelve months to December 2020, Cleanaway recorded an accrual ratio of -0.13. That indicates that its free cash flow was a fair bit more than its statutory profit. In fact, it had free cash flow of NT$1.8b in the last year, which was a lot more than its statutory profit of NT$1.18b. Cleanaway's free cash flow improved over the last year, which is generally good to see.

Our Take On Cleanaway's Profit Performance

As we discussed above, Cleanaway has perfectly satisfactory free cash flow relative to profit. Because of this, we think Cleanaway's earnings potential is at least as good as it seems, and maybe even better! Unfortunately, though, its earnings per share actually fell back over the last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks.
