Does CyberPower Systems's (TPE:3617) Statutory Profit Adequately Reflect Its Underlying Profit?
Broadly speaking, profitable businesses are less risky than unprofitable ones. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. Today we'll focus on whether this year's statutory profits are a good guide to understanding CyberPower Systems (TPE:3617).
It's good to see that over the last twelve months CyberPower Systems made a profit of NT$273.1m on revenue of NT$9.19b. While it managed to grow its revenue over the last three years, its profit has moved in the other direction, as you can see in the chart below.

Not all profits are equal, and we can learn more about the nature of a company's past profitability by diving deeper into the financial statements. So today we'll look at what CyberPower Systems' cashflow tells us about the quality of its earnings. That might leave you wondering what analysts are forecasting in terms of future profitability. Luckily, you can click here to see an interactive graph depicting future profitability, based on their estimates.
A Closer Look At CyberPower Systems' Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
CyberPower Systems has an accrual ratio of -0.12 for the year to September 2020. That implies it has good cash conversion, and implies that its free cash flow solidly exceeded its profit last year. Indeed, in the last twelve months it reported free cash flow of NT$1.0b, well over the NT$273.1m it reported in profit. CyberPower Systems' free cash flow improved over the last year, which is generally good to see.
Our Take On CyberPower Systems' Profit Performance
As we discussed above, CyberPower Systems has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that CyberPower Systems' statutory profit actually understates its earnings potential! Unfortunately, though, its earnings per share actually fell back over the last year. Of course, we've only just scratched the surface when it comes to analysing its earnings; one could also consider margins, forecast growth, and return on investment, among other factors. If you want to do dive deeper into CyberPower Systems, you'd also look into what risks it is currently facing. For example, CyberPower Systems has 4 warning signs (and 1 which is a bit unpleasant) we think you should know about.
This note has only looked at a single factor that sheds light on the nature of CyberPower Systems' profit. But there are plenty of other ways to inform your opinion of a company. For example, many people consider a high return on equity as an indication of favorable business economics, while others like to 'follow the money' and search out stocks that insiders are buying.
