Here's Why We're Watching Immunovia's (STO:IMMNOV) Cash Burn Situation

We can readily understand why investors are attracted to unprofitable companies. For example, biotech and mining exploration companies often lose money for years before finding success with a new treatment or mineral discovery. Having said that, unprofitable companies are risky because they could potentially burn through all their cash and become distressed.

So should Immunovia (STO:IMMNOV) shareholders be worried about its cash burn? In this article, we define cash burn as its annual (negative) free cash flow, which is the amount of money a company spends each year to fund its growth. The first step is to compare its cash burn with its cash reserves, to give us its 'cash runway'.

How Long Is Immunovia's Cash Runway?

A company's cash runway is calculated by dividing its cash hoard by its cash burn. As at December 2022, Immunovia had cash of kr106m and no debt. In the last year, its cash burn was kr177m. That means it had a cash runway of around 7 months as of December 2022. Notably, one analyst forecasts that Immunovia will break even (at a free cash flow level) in about 18 months. How Is Immunovia's Cash Burn Changing Over Time?

Whilst it's great to see that Immunovia has already begun generating revenue from operations, last year it only produced kr1.1m, so we don't think it is generating significant revenue, at this point. As a result, we think it's a bit early to focus on the revenue growth, so we'll limit ourselves to looking at how the cash burn is changing over time. Cash burn was pretty flat over the last year, which suggests that management are holding spending steady while the business advances its strategy. While the past is always worth studying, it is the future that matters most of all. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.

How Hard Would It Be For Immunovia To Raise More Cash For Growth?

While its cash burn is only increasing slightly, Immunovia shareholders should still consider the potential need for further cash, down the track. Companies can raise capital through either debt or equity. One of the main advantages held by publicly listed companies is that they can sell shares to investors to raise cash and fund growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.

Immunovia has a market capitalisation of kr211m and burnt through kr177m last year, which is 84% of the company's market value. Given just how high that expenditure is, relative to the company's market value, we think there's an elevated risk of funding distress, and we would be very nervous about holding the stock.

How Risky Is Immunovia's Cash Burn Situation?

We must admit that we don't think Immunovia is in a very strong position, when it comes to its cash burn. While its increasing cash burn wasn't too bad, its cash burn relative to its market cap does leave us rather nervous. It's clearly very positive to see that at least one analyst is forecasting the company will break even fairly soon. Considering all the measures mentioned in this report, we reckon that its cash burn is fairly risky, and if we held shares we'd be watching like a hawk for any deterioration.
