Investors Should Be Encouraged By Alfen's (AMS:ALFEN) Returns On Capital
Did you know there are some financial metrics that can provide clues of a potential multi-bagger? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. And in light of that, the trends we're seeing at Alfen's (AMS:ALFEN) look very promising so lets take a look.
Return On Capital Employed (ROCE): What Is It?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for Alfen:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.34 = €47m ÷ (€257m - €118m) (Based on the trailing twelve months to June 2022).
Therefore, Alfen has an ROCE of 34%. In absolute terms that's a great return and it's even better than the Electrical industry average of 12%.

What Can We Tell From Alfen's ROCE Trend?
The trends we've noticed at Alfen are quite reassuring. Over the last five years, returns on capital employed have risen substantially to 34%. The amount of capital employed has increased too, by 1,550%. The increasing returns on a growing amount of capital is common amongst multi-baggers and that's why we're impressed.
One more thing to note, Alfen has decreased current liabilities to 46% of total assets over this period, which effectively reduces the amount of funding from suppliers or short-term creditors. This tells us that Alfen has grown its returns without a reliance on increasing their current liabilities, which we're very happy with. Nevertheless, there are some potential risks the company is bearing with current liabilities that high, so just keep that in mind.
In Conclusion...
All in all, it's terrific to see that Alfen is reaping the rewards from prior investments and is growing its capital base. And with the stock having performed exceptionally well over the last three years, these patterns are being accounted for by investors. Therefore, we think it would be worth your time to check if these trends are going to continue.
