So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Hysan Development Company Limited (HKG:14) does use debt in its business. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at June 2021 Hysan Development had debt of HK$26.6b, up from HK$19.5b in one year. However, it also had HK$5.92b in cash, and so its net debt is HK$20.7b.
How Healthy Is Hysan Development's Balance Sheet?
We can see from the most recent balance sheet that Hysan Development had liabilities of HK$1.84b falling due within a year, and liabilities of HK$27.6b due beyond that. Offsetting this, it had HK$5.92b in cash and HK$313.0m in receivables that were due within 12 months. So its liabilities total HK$23.2b more than the combination of its cash and short-term receivables.
This deficit is considerable relative to its market capitalization of HK$25.9b, so it does suggest shareholders should keep an eye on Hysan Development's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. When we consider all the factors discussed, it seems to us that Hysan Development is taking some risks with its use of debt. So while that leverage does boost returns on equity, we wouldn't really want to see it increase from here. There's no doubt that we learn most about debt from the balance sheet.
