These 4 Measures Indicate That Mercedes-Benz Group (ETR:MBG) Is Using Debt Extensively
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Mercedes-Benz Group AG (ETR:MBG) does carry debt. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Mercedes-Benz Group's Net Debt?
The chart below, which you can click on for greater detail, shows that Mercedes-Benz Group had €109.0b in debt in September 2023; about the same as the year before. However, it also had €18.6b in cash, and so its net debt is €90.4b.
How Strong Is Mercedes-Benz Group's Balance Sheet?
The latest balance sheet data shows that Mercedes-Benz Group had liabilities of €85.1b due within a year, and liabilities of €86.6b falling due after that. Offsetting these obligations, it had cash of €18.6b as well as receivables valued at €6.90b due within 12 months. So it has liabilities totalling €146.1b more than its cash and near-term receivables, combined.
This deficit casts a shadow over the €75.4b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Mercedes-Benz Group would likely require a major re-capitalisation if it had to pay its creditors today.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Mercedes-Benz Group has a debt to EBITDA ratio of 4.0, which signals significant debt, but is still pretty reasonable for most types of business. However, its interest coverage of 1k is very high, suggesting that the interest expense on the debt is currently quite low. We saw Mercedes-Benz Group grow its EBIT by 8.0% in the last twelve months. Whilst that hardly knocks our socks off it is a positive when it comes to debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Mercedes-Benz Group can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. Over the most recent three years, Mercedes-Benz Group recorded free cash flow worth 69% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
Neither Mercedes-Benz Group's ability to handle its total liabilities nor its net debt to EBITDA gave us confidence in its ability to take on more debt. But the good news is it seems to be able to cover its interest expense with its EBIT with ease. Taking the abovementioned factors together we do think Mercedes-Benz Group's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
