Is Tongyu Communication (SZSE:002792) Using Debt In A Risky Way?

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Tongyu Communication Inc. (SZSE:002792) does use debt in its business. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Strong Is Tongyu Communication's Balance Sheet?

We can see from the most recent balance sheet that Tongyu Communication had liabilities of CN¥767.1m falling due within a year, and liabilities of CN¥34.0m due beyond that. Offsetting this, it had CN¥1.53b in cash and CN¥943.2m in receivables that were due within 12 months. So it can boast CN¥1.68b more liquid assets than total liabilities.

This surplus strongly suggests that Tongyu Communication has a rock-solid balance sheet (and the debt is of no concern whatsoever). Having regard to this fact, we think its balance sheet is as strong as an ox. Simply put, the fact that Tongyu Communication has more cash than debt is arguably a good indication that it can manage its debt safely. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Tongyu Communication will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. Click here for an interactive snapshot.

Over 12 months, Tongyu Communication reported revenue of CN¥1.2b, which is a gain of 14%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.

So How Risky Is Tongyu Communication?

While Tongyu Communication lost money on an earnings before interest and tax (EBIT) level, it actually booked a paper profit of CN¥56m. So taking that on face value, and considering the cash, we don't think its very risky in the near term. We'll feel more comfortable with the stock once EBIT is positive, given the lacklustre revenue growth. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. Case in point: We've spotted 2 warning signs for Tongyu Communication you should be aware of, and 1 of them is a bit unpleasant.
