Why Dalian Insulator Group's (SZSE:002606) Earnings Are Weaker Than They Seem
Strong earnings weren't enough to please Dalian Insulator Group Co., Ltd's (SZSE:002606) shareholders over the last week. We did some digging and found some underlying numbers that are worrying.

A Closer Look At Dalian Insulator Group's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
As a result, a negative accrual ratio is a positive for the company, and a positive accrual ratio is a negative. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
Dalian Insulator Group has an accrual ratio of 0.29 for the year to September 2024. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. In the last twelve months it actually had negative free cash flow, with an outflow of CN¥301m despite its profit of CN¥169.2m, mentioned above. We saw that FCF was CN¥122m a year ago though, so Dalian Insulator Group has at least been able to generate positive FCF in the past. Having said that, there is more to the story. We can see that unusual items have impacted its statutory profit, and therefore the accrual ratio. The good news for shareholders is that Dalian Insulator Group's accrual ratio was much better last year, so this year's poor reading might simply be a case of a short term mismatch between profit and FCF. Shareholders should look for improved cashflow relative to profit in the current year, if that is indeed the case.

How Do Unusual Items Influence Profit?
The fact that the company had unusual items boosting profit by CN¥40m, in the last year, probably goes some way to explain why its accrual ratio was so weak. While it's always nice to have higher profit, a large contribution from unusual items sometimes dampens our enthusiasm. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And, after all, that's exactly what the accounting terminology implies. Assuming those unusual items don't show up again in the current year, we'd thus expect profit to be weaker next year (in the absence of business growth, that is).
Our Take On Dalian Insulator Group's Profit Performance
Summing up, Dalian Insulator Group received a nice boost to profit from unusual items, but could not match its paper profit with free cash flow. Considering all this we'd argue Dalian Insulator Group's profits probably give an overly generous impression of its sustainable level of profitability.
