Urbanimmersive (CVE:UI) Is Making Moderate Use Of Debt

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Urbanimmersive Inc. (CVE:UI) makes use of debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Urbanimmersive's Net Debt?

The image below, which you can click on for greater detail, shows that at September 2022 Urbanimmersive had debt of CA$3.68m, up from CA$1.86m in one year. However, because it has a cash reserve of CA$675.0k, its net debt is less, at about CA$3.01m.

How Strong Is Urbanimmersive's Balance Sheet?

The latest balance sheet data shows that Urbanimmersive had liabilities of CA$4.69m due within a year, and liabilities of CA$1.38m falling due after that. Offsetting these obligations, it had cash of CA$675.0k as well as receivables valued at CA$308.6k due within 12 months. So it has liabilities totalling CA$5.09m more than its cash and near-term receivables, combined.

Urbanimmersive has a market capitalization of CA$10.4m, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt. There's no doubt that we learn most about debt from the balance sheet. Caveat Emptor

While we can certainly appreciate Urbanimmersive's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Indeed, it lost a very considerable CA$2.2m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled CA$573k in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
