We Think Forward Air (NASDAQ:FWRD) Can Stay On Top Of Its Debt

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Forward Air Corporation (NASDAQ:FWRD) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Forward Air's Net Debt?

As you can see below, Forward Air had US$122.4m of debt at June 2023, down from US$148.8m a year prior. However, because it has a cash reserve of US$18.3m, its net debt is less, at about US$104.1m.

How Healthy Is Forward Air's Balance Sheet?

We can see from the most recent balance sheet that Forward Air had liabilities of US$169.2m falling due within a year, and liabilities of US$341.7m due beyond that. Offsetting these obligations, it had cash of US$18.3m as well as receivables valued at US$176.0m due within 12 months. So it has liabilities totalling US$316.7m more than its cash and near-term receivables, combined.

Since publicly traded Forward Air shares are worth a total of US$1.79b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Forward Air has a low net debt to EBITDA ratio of only 0.39. And its EBIT easily covers its interest expense, being 26.4 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. But the other side of the story is that Forward Air saw its EBIT decline by 6.0% over the last year. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Forward Air's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the most recent three years, Forward Air recorded free cash flow worth 78% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

Forward Air's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But truth be told we feel its EBIT growth rate does undermine this impression a bit. Taking all this data into account, it seems to us that Forward Air takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns.
