Does Air Transport Services Group (NASDAQ:ATSG) Have A Healthy Balance Sheet?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Air Transport Services Group, Inc. (NASDAQ:ATSG) does carry debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. A Look At Air Transport Services Group's Liabilities

We can see from the most recent balance sheet that Air Transport Services Group had liabilities of US$393.4m falling due within a year, and liabilities of US$1.92b due beyond that. Offsetting this, it had US$43.2m in cash and US$218.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$2.05b.

Given this deficit is actually higher than the company's market capitalization of US$1.45b, we think shareholders really should watch Air Transport Services Group's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. To be frank both Air Transport Services Group's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. Having said that, its ability to cover its interest expense with its EBIT isn't such a worry. Taking into account all the aforementioned factors, it looks like Air Transport Services Group has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
