Why Investors Shouldn't Be Surprised By Cognex Corporation's (NASDAQ:CGNX) 27% Share Price Surge

Cognex Corporation (NASDAQ:CGNX) shares have continued their recent momentum with a 27% gain in the last month alone. Notwithstanding the latest gain, the annual share price return of 4.3% isn't as impressive.

Since its price has surged higher, Cognex may be sending very bearish signals at the moment with a price-to-earnings (or "P/E") ratio of 56.1x, since almost half of all companies in the United States have P/E ratios under 18x and even P/E's lower than 10x are not unusual. Although, it's not wise to just take the P/E at face value as there may be an explanation why it's so lofty.

With earnings growth that's superior to most other companies of late, Cognex has been doing relatively well. It seems that many are expecting the strong earnings performance to persist, which has raised the P/E. You'd really hope so, otherwise you're paying a pretty hefty price for no particular reason.

How Is Cognex's Growth Trending?

There's an inherent assumption that a company should far outperform the market for P/E ratios like Cognex's to be considered reasonable.

Retrospectively, the last year delivered an exceptional 57% gain to the company's bottom line. Despite this strong recent growth, it's still struggling to catch up as its three-year EPS frustratingly shrank by 51% overall. So unfortunately, we have to acknowledge that the company has not done a great job of growing earnings over that time.

Shifting to the future, estimates from the analysts covering the company suggest earnings should grow by 30% each year over the next three years. With the market only predicted to deliver 11% each year, the company is positioned for a stronger earnings result.

With this information, we can see why Cognex is trading at such a high P/E compared to the market. Apparently shareholders aren't keen to offload something that is potentially eyeing a more prosperous future.

The Bottom Line On Cognex's P/E

Shares in Cognex have built up some good momentum lately, which has really inflated its P/E. While the price-to-earnings ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of earnings expectations.

Right now shareholders are comfortable with the P/E as they are quite confident future earnings aren't under threat.
