Sapiens International (NASDAQ:SPNS) Has A Rock Solid Balance Sheet

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Sapiens International Corporation N.V. (NASDAQ:SPNS) does carry debt. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. How Strong Is Sapiens International's Balance Sheet?

The latest balance sheet data shows that Sapiens International had liabilities of US$143.3m due within a year, and liabilities of US$121.7m falling due after that. Offsetting this, it had US$166.9m in cash and US$102.2m in receivables that were due within 12 months. So its total liabilities are just about perfectly matched by its shorter-term, liquid assets.

This state of affairs indicates that Sapiens International's balance sheet looks quite solid, as its total liabilities are just about equal to its liquid assets. So it's very unlikely that the US$1.35b company is short on cash, but still worth keeping an eye on the balance sheet. Succinctly put, Sapiens International boasts net cash, so it's fair to say it does not have a heavy debt load!

Also good is that Sapiens International grew its EBIT at 18% over the last year, further increasing its ability to manage debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Sapiens International can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. During the last three years, Sapiens International generated free cash flow amounting to a very robust 94% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.

While we empathize with investors who find debt concerning, you should keep in mind that Sapiens International has net cash of US$87.9m, as well as more liquid assets than liabilities. And it impressed us with free cash flow of US$46m, being 94% of its EBIT. So we don't think Sapiens International's use of debt is risky.
