Is FatPipe (NASDAQ:FATN) Using Too Much Debt?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, FatPipe, Inc. (NASDAQ:FATN) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does FatPipe Carry?

The image below, which you can click on for greater detail, shows that at September 2025 FatPipe had debt of US$4.76m, up from US$2.62m in one year. But it also has US$6.23m in cash to offset that, meaning it has US$1.47m net cash.

How Healthy Is FatPipe's Balance Sheet?

We can see from the most recent balance sheet that FatPipe had liabilities of US$6.05m falling due within a year, and liabilities of US$5.20m due beyond that. Offsetting this, it had US$6.23m in cash and US$9.82m in receivables that were due within 12 months. So it can boast US$4.79m more liquid assets than total liabilities.

This excess liquidity suggests that FatPipe is taking a careful approach to debt. Because it has plenty of assets, it is unlikely to have trouble with its lenders. Simply put, the fact that FatPipe has more cash than debt is arguably a good indication that it can manage its debt safely.

Shareholders should be aware that FatPipe's EBIT was down 79% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since FatPipe will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. FatPipe may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, FatPipe recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.

Summing Up

While it is always sensible to investigate a company's debt, in this case FatPipe has US$1.47m in net cash and a decent-looking balance sheet. So while FatPipe does not have a great balance sheet, it's certainly not too bad. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
