Digimarc Corporation's (NASDAQ:DMRC) 32% Dip Still Leaving Some Shareholders Feeling Restless Over Its P/SRatio

The Digimarc Corporation (NASDAQ:DMRC) share price has fared very poorly over the last month, falling by a substantial 32%. The recent drop completes a disastrous twelve months for shareholders, who are sitting on a 66% loss during that time.

Although its price has dipped substantially, it's still not a stretch to say that Digimarc's price-to-sales (or "P/S") ratio of 5.4x right now seems quite "middle-of-the-road" compared to the Software industry in the United States, where the median P/S ratio is around 4.9x. Although, it's not wise to simply ignore the P/S without explanation as investors may be disregarding a distinct opportunity or a costly mistake.

How Digimarc Has Been Performing

While the industry has experienced revenue growth lately, Digimarc's revenue has gone into reverse gear, which is not great. It might be that many expect the dour revenue performance to strengthen positively, which has kept the P/S from falling. However, if this isn't the case, investors might get caught out paying too much for the stock.

Do Revenue Forecasts Match The P/S Ratio?

In order to justify its P/S ratio, Digimarc would need to produce growth that's similar to the industry.

Retrospectively, the last year delivered a frustrating 8.1% decrease to the company's top line. This has soured the latest three-year period, which nevertheless managed to deliver a decent 24% overall rise in revenue. Accordingly, while they would have preferred to keep the run going, shareholders would be roughly satisfied with the medium-term rates of revenue growth.

Turning to the outlook, the next year should bring diminished returns, with revenue decreasing 7.4% as estimated by the two analysts watching the company. That's not great when the rest of the industry is expected to grow by 20%.

In light of this, it's somewhat alarming that Digimarc's P/S sits in line with the majority of other companies. Apparently many investors in the company reject the analyst cohort's pessimism and aren't willing to let go of their stock right now. Only the boldest would assume these prices are sustainable as these declining revenues are likely to weigh on the share price eventually.

The Final Word

Digimarc's plummeting stock price has brought its P/S back to a similar region as the rest of the industry. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.

Our check of Digimarc's analyst forecasts revealed that its outlook for shrinking revenue isn't bringing down its P/S as much as we would have predicted. With this in mind, we don't feel the current P/S is justified as declining revenues are unlikely to support a more positive sentiment for long. If the poor revenue outlook tells us one thing, it's that these current price levels could be unsustainable.
