Returns Are Gaining Momentum At BlackLine (NASDAQ:BL)

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. With that in mind, we've noticed some promising trends at BlackLine (NASDAQ:BL) so let's look a bit deeper.

What Is Return On Capital Employed (ROCE)?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. Analysts use this formula to calculate it for BlackLine:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.021 = US$28m ÷ (US$1.7b - US$377m) (Based on the trailing twelve months to September 2024).

Therefore, BlackLine has an ROCE of 2.1%. In absolute terms, that's a low return and it also under-performs the Software industry average of 8.2%.

What Does the ROCE Trend For BlackLine Tell Us?

The fact that BlackLine is now generating some pre-tax profits from its prior investments is very encouraging. About five years ago the company was generating losses but things have turned around because it's now earning 2.1% on its capital. And unsurprisingly, like most companies trying to break into the black, BlackLine is utilizing 65% more capital than it was five years ago. This can indicate that there's plenty of opportunities to invest capital internally and at ever higher rates, both common traits of a multi-bagger.

What We Can Learn From BlackLine's ROCE

Overall, BlackLine gets a big tick from us thanks in most part to the fact that it is now profitable and is reinvesting in its business. Investors may not be impressed by the favorable underlying trends yet because over the last five years the stock has only returned 3.0% to shareholders. So exploring more about this stock could uncover a good opportunity, if the valuation and other metrics stack up.

BlackLine does come with some risks though, we found 2 warning signs in our investment analysis, and 1 of those can't be ignored...
