(NASDAQ:NOTV) does use debt in its business. But should shareholders be worried about its use of debt?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Inotiv's Debt?
The image below, which you can click on for greater detail, shows that at December 2022 Inotiv had debt of US$373.2m, up from US$260.6m in one year. On the flip side, it has US$20.8m in cash leading to net debt of about US$352.4m.
How Strong Is Inotiv's Balance Sheet?
According to the last reported balance sheet, Inotiv had liabilities of US$136.1m due within 12 months, and liabilities of US$455.1m due beyond 12 months. On the other hand, it had cash of US$20.8m and US$75.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$495.1m.
This deficit casts a shadow over the US$161.7m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Inotiv would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Inotiv's ability to maintain a healthy balance sheet going forward. Over 12 months, Inotiv reported revenue of US$586m, which is a gain of 276%, although it did not report any earnings before interest and tax. When it comes to revenue growth, that's like nailing the game winning 3-pointer!
Caveat Emptor
Even though Inotiv managed to grow its top line quite deftly, the cold hard truth is that it is losing money on the EBIT line. Indeed, it lost US$892k at the EBIT level. If you consider the significant liabilities mentioned above, we are extremely wary of this investment. That said, it is possible that the company will turn its fortunes around. But we think that is unlikely, given it is low on liquid assets, and burned through US$50m in the last year. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
