PubMatic, Inc.'s (NASDAQ:PUBM) 29% Jump Shows Its Popularity With Investors
PubMatic, Inc. (NASDAQ:PUBM) shares have had a really impressive month, gaining 29% after a shaky period beforehand. Unfortunately, the gains of the last month did little to right the losses of the last year with the stock still down 36% over that time.
Since its price has surged higher, given close to half the companies in the United States have price-to-earnings ratios (or "P/E's") below 15x, you may consider PubMatic as a stock to potentially avoid with its 20.1x P/E ratio. However, the P/E might be high for a reason and it requires further investigation to determine if it's justified.
Recent times haven't been advantageous for PubMatic as its earnings have been rising slower than most other companies. One possibility is that the P/E is high because investors think this lacklustre earnings performance will improve markedly. If not, then existing shareholders may be very nervous about the viability of the share price.

There's an inherent assumption that a company should outperform the market for P/E ratios like PubMatic's to be considered reasonable.
Retrospectively, the last year delivered a decent 6.4% gain to the company's bottom line. The latest three year period has also seen an excellent 1,821% overall rise in EPS, aided somewhat by its short-term performance. Therefore, it's fair to say the earnings growth recently has been superb for the company.
Turning to the outlook, the next three years should generate growth of 15% per annum as estimated by the ten analysts watching the company. Meanwhile, the rest of the market is forecast to only expand by 9.4% each year, which is noticeably less attractive.
In light of this, it's understandable that PubMatic's P/E sits above the majority of other companies. It seems most investors are expecting this strong future growth and are willing to pay more for the stock.
What We Can Learn From PubMatic's P/E?
PubMatic shares have received a push in the right direction, but its P/E is elevated too. While the price-to-earnings ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of earnings expectations.
We've established that PubMatic maintains its high P/E on the strength of its forecast growth being higher than the wider market, as expected. Right now shareholders are comfortable with the P/E as they are quite confident future earnings aren't under threat. It's hard to see the share price falling strongly in the near future under these circumstances.
