Baidu, Inc.'s (NASDAQ:BIDU) Subdued P/E Might Signal An Opportunity
When close to half the companies in the United States have price-to-earnings ratios (or "P/E's") above 18x, you may consider Baidu, Inc. (NASDAQ:BIDU) as an attractive investment with its 14.4x P/E ratio. However, the P/E might be low for a reason and it requires further investigation to determine if it's justified.
With its earnings growth in positive territory compared to the declining earnings of most other companies, Baidu has been doing quite well of late. It might be that many expect the strong earnings performance to degrade substantially, possibly more than the market, which has repressed the P/E. If you like the company, you'd be hoping this isn't the case so that you could potentially pick up some stock while it's out of favour.

In order to justify its P/E ratio, Baidu would need to produce sluggish growth that's trailing the market.
Retrospectively, the last year delivered an exceptional 40% gain to the company's bottom line. Despite this strong recent growth, it's still struggling to catch up as its three-year EPS frustratingly shrank by 61% overall. So unfortunately, we have to acknowledge that the company has not done a great job of growing earnings over that time.
Shifting to the future, estimates from the analysts covering the company suggest earnings should grow by 12% per year over the next three years. With the market only predicted to deliver 10% per annum, the company is positioned for a stronger earnings result.
In light of this, it's peculiar that Baidu's P/E sits below the majority of other companies. Apparently some shareholders are doubtful of the forecasts and have been accepting significantly lower selling prices.
What We Can Learn From Baidu's P/E?
Generally, our preference is to limit the use of the price-to-earnings ratio to establishing what the market thinks about the overall health of a company.
We've established that Baidu currently trades on a much lower than expected P/E since its forecast growth is higher than the wider market. There could be some major unobserved threats to earnings preventing the P/E ratio from matching the positive outlook. It appears many are indeed anticipating earnings instability, because these conditions should normally provide a boost to the share price.
