A Closer Look At Carrols Restaurant Group's Earnings
Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.
For the year to October 2023, Carrols Restaurant Group had an accrual ratio of -0.13. That indicates that its free cash flow was a fair bit more than its statutory profit. To wit, it produced free cash flow of US$84m during the period, dwarfing its reported profit of US$3.76m. Notably, Carrols Restaurant Group had negative free cash flow last year, so the US$84m it produced this year was a welcome improvement.

Our Take On Carrols Restaurant Group's Profit Performance
As we discussed above, Carrols Restaurant Group has perfectly satisfactory free cash flow relative to profit. Based on this observation, we consider it likely that Carrols Restaurant Group's statutory profit actually understates its earnings potential! And it's also positive that the company showed enough improvement to book a profit this year, after losing money last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. With this in mind, we wouldn't consider investing in a stock unless we had a thorough understanding of the risks. For example, Carrols Restaurant Group has 2 warning signs (and 1 which can't be ignored) we think you should know about.
