We Think ONE Group Hospitality (NASDAQ:STKS) Is Taking Some Risk With Its Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that The ONE Group Hospitality, Inc. (NASDAQ:STKS) does have debt on its balance sheet. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is ONE Group Hospitality's Net Debt?

The image below, which you can click on for greater detail, shows that at March 2023 ONE Group Hospitality had debt of US$72.1m, up from US$23.6m in one year. However, it does have US$48.7m in cash offsetting this, leading to net debt of about US$23.4m.

How Healthy Is ONE Group Hospitality's Balance Sheet?

According to the last reported balance sheet, ONE Group Hospitality had liabilities of US$38.9m due within 12 months, and liabilities of US$179.7m due beyond 12 months. Offsetting this, it had US$48.7m in cash and US$10.9m in receivables that were due within 12 months. So its liabilities total US$159.0m more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its market capitalization of US$242.3m, so it does suggest shareholders should keep an eye on ONE Group Hospitality's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Looking at its net debt to EBITDA of 0.77 and interest cover of 5.1 times, it seems to us that ONE Group Hospitality is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Shareholders should be aware that ONE Group Hospitality's EBIT was down 46% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine ONE Group Hospitality's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, ONE Group Hospitality created free cash flow amounting to 11% of its EBIT, an uninspiring performance. That limp level of cash conversion undermines its ability to manage and pay down debt.

Our View

We'd go so far as to say ONE Group Hospitality's EBIT growth rate was disappointing. But on the bright side, its net debt to EBITDA is a good sign, and makes us more optimistic. Overall, we think it's fair to say that ONE Group Hospitality has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. There's no doubt that we learn most about debt from the balance sheet.
