When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Landsea Homes Corporation (NASDAQ:LSEA) does have debt on its balance sheet. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. As you can see below, at the end of June 2024, Landsea Homes had US$754.1m of debt, up from US$482.7m a year ago. Click the image for more detail. However, because it has a cash reserve of US$82.2m, its net debt is less, at about US$672.0m.
A Look At Landsea Homes' Liabilities
According to the last reported balance sheet, Landsea Homes had liabilities of US$294.3m due within 12 months, and liabilities of US$775.7m due beyond 12 months. Offsetting this, it had US$82.2m in cash and US$7.17m in receivables that were due within 12 months. So its liabilities total US$980.7m more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the US$493.7m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Landsea Homes would likely require a major re-capitalisation if it had to pay its creditors today.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Strangely Landsea Homes has a sky high EBITDA ratio of 10.8, implying high debt, but a strong interest coverage of 1k. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Importantly, Landsea Homes's EBIT fell a jaw-dropping 46% in the last twelve months. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Landsea Homes's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
To be frank both Landsea Homes's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its interest cover is a good sign, and makes us more optimistic. Overall, it seems to us that Landsea Homes's balance sheet is really quite a risk to the business. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
