When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Harley-Davidson, Inc. (NYSE:HOG) does use debt in its business. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. What Is Harley-Davidson's Net Debt?
The chart below, which you can click on for greater detail, shows that Harley-Davidson had US$7.17b in debt in September 2022; about the same as the year before. However, it also had US$926.4m in cash, and so its net debt is US$6.24b.
How Strong Is Harley-Davidson's Balance Sheet?
According to the last reported balance sheet, Harley-Davidson had liabilities of US$3.68b due within 12 months, and liabilities of US$5.41b due beyond 12 months. Offsetting this, it had US$926.4m in cash and US$300.5m in receivables that were due within 12 months. So it has liabilities totalling US$7.86b more than its cash and near-term receivables, combined.
Given this deficit is actually higher than the company's market capitalization of US$5.99b, we think shareholders really should watch Harley-Davidson's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Strangely Harley-Davidson has a sky high EBITDA ratio of 5.7, implying high debt, but a strong interest coverage of 32.5. So either it has access to very cheap long term debt or that interest expense is going to grow! Also relevant is that Harley-Davidson has grown its EBIT by a very respectable 24% in the last year, thus enhancing its ability to pay down debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Harley-Davidson's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Happily for any shareholders, Harley-Davidson actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Our View
Harley-Davidson's interest cover was a real positive on this analysis, as was its conversion of EBIT to free cash flow. In contrast, our confidence was undermined by its apparent struggle handle its debt, based on its EBITDA,. Looking at all this data makes us feel a little cautious about Harley-Davidson's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
