Here's Why China Everbright Water (SGX:U9E) Has A Meaningful Debt Burden

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies China Everbright Water Limited (SGX:U9E) makes use of debt. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does China Everbright Water Carry?

You can click the graphic below for the historical numbers, but it shows that as of June 2021 China Everbright Water had HK$13.2b of debt, an increase on HK$9.86b, over one year. On the flip side, it has HK$2.29b in cash leading to net debt of about HK$10.9b.

How Strong Is China Everbright Water's Balance Sheet?

We can see from the most recent balance sheet that China Everbright Water had liabilities of HK$6.16b falling due within a year, and liabilities of HK$12.0b due beyond that. On the other hand, it had cash of HK$2.29b and HK$4.09b worth of receivables due within a year. So its liabilities total HK$11.7b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the HK$4.72b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, China Everbright Water would probably need a major re-capitalization if its creditors were to demand repayment.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

With a net debt to EBITDA ratio of 5.1, it's fair to say China Everbright Water does have a significant amount of debt. However, its interest coverage of 5.6 is reasonably strong, which is a good sign. Importantly, China Everbright Water grew its EBIT by 44% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine China Everbright Water's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, China Everbright Water burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

On the face of it, China Everbright Water's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. It's also worth noting that China Everbright Water is in the Water Utilities industry, which is often considered to be quite defensive. We're quite clear that we consider China Everbright Water to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
