So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Cibus Nordic Real Estate AB (publ) (STO:CIBUS) does use debt in its business. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at September 2021 Cibus Nordic Real Estate had debt of €840.2m, up from €750.3m in one year. On the flip side, it has €38.6m in cash leading to net debt of about €801.6m.
How Strong Is Cibus Nordic Real Estate's Balance Sheet?
According to the last reported balance sheet, Cibus Nordic Real Estate had liabilities of €38.1m due within 12 months, and liabilities of €872.6m due beyond 12 months. On the other hand, it had cash of €38.6m and €1.66m worth of receivables due within a year. So it has liabilities totalling €870.4m more than its cash and near-term receivables, combined.
This deficit is considerable relative to its market capitalization of €1.01b, so it does suggest shareholders should keep an eye on Cibus Nordic Real Estate's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
With a net debt to EBITDA ratio of 12.1, it's fair to say Cibus Nordic Real Estate does have a significant amount of debt. But the good news is that it boasts fairly comforting interest cover of 3.4 times, suggesting it can responsibly service its obligations. The good news is that Cibus Nordic Real Estate grew its EBIT a smooth 30% over the last twelve months. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the most recent three years, Cibus Nordic Real Estate recorded free cash flow worth 72% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
Based on what we've seen Cibus Nordic Real Estate is not finding it easy, given its net debt to EBITDA, but the other factors we considered give us cause to be optimistic. There's no doubt that its ability to to grow its EBIT is pretty flash. When we consider all the factors mentioned above, we do feel a bit cautious about Cibus Nordic Real Estate's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
