Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Bodyflight Sweden AB (publ) (NGM:BODY) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. You can click the graphic below for the historical numbers, but it shows that Bodyflight Sweden had kr16.3m of debt in September 2022, down from kr22.2m, one year before. However, it also had kr561.0k in cash, and so its net debt is kr15.7m.
A Look At Bodyflight Sweden's Liabilities
The latest balance sheet data shows that Bodyflight Sweden had liabilities of kr18.6m due within a year, and liabilities of kr25.6m falling due after that. Offsetting these obligations, it had cash of kr561.0k as well as receivables valued at kr735.0k due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by kr42.9m.
The deficiency here weighs heavily on the kr26.7m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Bodyflight Sweden would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
