Farminveste S.G.P.S (ELI:MLFMV) Has A Somewhat Strained Balance Sheet

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Farminveste, S.G.P.S., S.A. (ELI:MLFMV) does carry debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Farminveste S.G.P.S Carry?

The chart below, which you can click on for greater detail, shows that Farminveste S.G.P.S had €256.8m in debt in December 2022; about the same as the year before. However, it does have €19.6m in cash offsetting this, leading to net debt of about €237.2m.

How Strong Is Farminveste S.G.P.S' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Farminveste S.G.P.S had liabilities of €262.3m due within 12 months and liabilities of €182.1m due beyond that. On the other hand, it had cash of €19.6m and €132.8m worth of receivables due within a year. So it has liabilities totalling €292.0m more than its cash and near-term receivables, combined.

This deficit casts a shadow over the €43.6m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Farminveste S.G.P.S would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Farminveste S.G.P.S shareholders face the double whammy of a high net debt to EBITDA ratio (7.5), and fairly weak interest coverage, since EBIT is just 2.4 times the interest expense. This means we'd consider it to have a heavy debt load. Fortunately, Farminveste S.G.P.S grew its EBIT by 9.6% in the last year, slowly shrinking its debt relative to earnings. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Farminveste S.G.P.S will need earnings to service that debt. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

On the face of it, Farminveste S.G.P.S's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. It's also worth noting that Farminveste S.G.P.S is in the Healthcare industry, which is often considered to be quite defensive. Overall, we think it's fair to say that Farminveste S.G.P.S has enough debt that there are some real risks around the balance sheet. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
