Synlait Milk (NZSE:SML) Has Debt But No Earnings; Should You Worry?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Synlait Milk Limited (NZSE:SML) does have debt on its balance sheet. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Synlait Milk's Debt?

You can click the graphic below for the historical numbers, but it shows that as of January 2024 Synlait Milk had NZ$589.8m of debt, an increase on NZ$529.3m, over one year. However, it also had NZ$30.5m in cash, and so its net debt is NZ$559.3m.

How Healthy Is Synlait Milk's Balance Sheet?

According to the last reported balance sheet, Synlait Milk had liabilities of NZ$860.8m due within 12 months, and liabilities of NZ$153.7m due beyond 12 months. Offsetting this, it had NZ$30.5m in cash and NZ$124.2m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by NZ$859.7m.

The deficiency here weighs heavily on the NZ$86.3m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Synlait Milk would likely require a major re-capitalisation if it had to pay its creditors today. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Synlait Milk's ability to maintain a healthy balance sheet going forward. Over 12 months, Synlait Milk reported revenue of NZ$1.3b, which is a gain of 8.3%, although it did not report any earnings before interest and tax. We usually like to see faster growth from unprofitable companies, but each to their own.

Caveat Emptor

Importantly, Synlait Milk had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost a very considerable NZ$34m at the EBIT level. Reflecting on this and the significant total liabilities, it's hard to know what to say about the stock because of our intense dis-affinity for it. Sure, the company might have a nice story about how they are going on to a brighter future. But the reality is that it is low on liquid assets relative to liabilities, and it lost NZ$86m in the last year. So we think buying this stock is risky. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
