A Closer Look At Måsøval's Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.

That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.

Måsøval has an accrual ratio of 0.35 for the year to September 2021. Unfortunately, that means its free cash flow was a lot less than its statutory profit, which makes us doubt the utility of profit as a guide. Over the last year it actually had negative free cash flow of kr323m, in contrast to the aforementioned profit of kr145.8m. Coming off the back of negative free cash flow last year, we imagine some shareholders might wonder if its cash burn of kr323m, this year, indicates high risk.

As we discussed above, we think Måsøval's earnings were not supported by free cash flow, which might concern some investors. As a result, we think it may well be the case that Måsøval's underlying earnings power is lower than its statutory profit. In further bad news, its earnings per share decreased in the last year.
