Is Fugro (AMS:FUR) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Fugro N.V. (AMS:FUR) does use debt in its business. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Fugro Carry?

You can click the graphic below for the historical numbers, but it shows that Fugro had €208.5m of debt in December 2024, down from €250.6m, one year before. But on the other hand it also has €319.5m in cash, leading to a €111.0m net cash position.

How Strong Is Fugro's Balance Sheet?

The latest balance sheet data shows that Fugro had liabilities of €704.5m due within a year, and liabilities of €411.7m falling due after that. On the other hand, it had cash of €319.5m and €635.8m worth of receivables due within a year. So it has liabilities totalling €160.9m more than its cash and near-term receivables, combined.

Since publicly traded Fugro shares are worth a total of €1.45b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. Despite its noteworthy liabilities, Fugro boasts net cash, so it's fair to say it does not have a heavy debt load!

Another good sign is that Fugro has been able to increase its EBIT by 25% in twelve months, making it easier to pay down debt. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Fugro's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. While Fugro has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Looking at the most recent three years, Fugro recorded free cash flow of 50% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.

Summing Up

While Fugro does have more liabilities than liquid assets, it also has net cash of €111.0m. And it impressed us with its EBIT growth of 25% over the last year. So we don't think Fugro's use of debt is risky. When analysing debt levels, the balance sheet is the obvious place to start.
