Is Perak Transit Berhad (KLSE:PTRANS) Using Too Much Debt?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Perak Transit Berhad (KLSE:PTRANS) does carry debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does Perak Transit Berhad Carry?

The image below, which you can click on for greater detail, shows that at June 2025 Perak Transit Berhad had debt of RM745.5m, up from RM510.0m in one year. However, it also had RM266.5m in cash, and so its net debt is RM479.0m.

How Healthy Is Perak Transit Berhad's Balance Sheet?

According to the last reported balance sheet, Perak Transit Berhad had liabilities of RM165.2m due within 12 months, and liabilities of RM721.4m due beyond 12 months. Offsetting these obligations, it had cash of RM266.5m as well as receivables valued at RM38.4m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by RM581.8m.

Given this deficit is actually higher than the company's market capitalization of RM402.7m, we think shareholders really should watch Perak Transit Berhad's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Perak Transit Berhad's net debt is 3.7 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 14.6 is very high, suggesting that the interest expense on the debt is currently quite low. One way Perak Transit Berhad could vanquish its debt would be if it stops borrowing more but continues to grow EBIT at around 13%, as it did over the last year. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Perak Transit Berhad burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

On the face of it, Perak Transit Berhad's level of total liabilities left us tentative about the stock, and its conversion of EBIT to free cash flow was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Overall, it seems to us that Perak Transit Berhad's balance sheet is really quite a risk to the business. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
