Is Celcomdigi Berhad (KLSE:CDB) Using Too Much Debt?

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Celcomdigi Berhad (KLSE:CDB) does carry debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Strong Is Celcomdigi Berhad's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Celcomdigi Berhad had liabilities of RM7.01b due within 12 months and liabilities of RM13.0b due beyond that. Offsetting this, it had RM635.9m in cash and RM3.54b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by RM15.8b.

Celcomdigi Berhad has a very large market capitalization of RM44.5b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. This cold hard cash means it can reduce its debt when it wants to.

Celcomdigi Berhad's EBIT growth rate suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Taking all this data into account, it seems to us that Celcomdigi Berhad takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns. The balance sheet is clearly the area to focus on when you are analysing debt.
