Does LG Display (KRX:034220) Have A Healthy Balance Sheet?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies LG Display Co., Ltd. (KRX:034220) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. A Look At LG Display's Liabilities

We can see from the most recent balance sheet that LG Display had liabilities of ₩16t falling due within a year, and liabilities of ₩9.08t due beyond that. On the other hand, it had cash of ₩2.03t and ₩3.91t worth of receivables due within a year. So its liabilities total ₩19t more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the ₩4.41t company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, LG Display would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine LG Display's ability to maintain a healthy balance sheet going forward. Over 12 months, LG Display reported revenue of ₩27t, which is a gain of 25%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.

Caveat Emptor

While we can certainly appreciate LG Display's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Indeed, it lost a very considerable ₩561b at the EBIT level. If you consider the significant liabilities mentioned above, we are extremely wary of this investment. Of course, it may be able to improve its situation with a bit of luck and good execution. But we think that is unlikely, given it is low on liquid assets, and burned through ₩499b in the last year. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long.
