Will Dong A Eltek (KOSDAQ:088130) Multiply In Value Going Forward?
Finding a business that has the potential to grow substantially is not easy, but it is possible if we look at a few key financial metrics. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after investigating Dong A Eltek (KOSDAQ:088130), we don't think it's current trends fit the mold of a multi-bagger.
Understanding Return On Capital Employed (ROCE)
For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. Analysts use this formula to calculate it for Dong A Eltek:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.067 = ₩14b ÷ (₩254b - ₩38b) (Based on the trailing twelve months to September 2020).
So, Dong A Eltek has an ROCE of 6.7%. In absolute terms, that's a low return, but it's much better than the Electronic industry average of 5.6%.

The Trend Of ROCE
When we looked at the ROCE trend at Dong A Eltek, we didn't gain much confidence. To be more specific, ROCE has fallen from 16% over the last five years. Given the business is employing more capital while revenue has slipped, this is a bit concerning. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.
On a side note, Dong A Eltek has done well to pay down its current liabilities to 15% of total assets. So we could link some of this to the decrease in ROCE. What's more, this can reduce some aspects of risk to the business because now the company's suppliers or short-term creditors are funding less of its operations. Since the business is basically funding more of its operations with it's own money, you could argue this has made the business less efficient at generating ROCE.In Conclusion...
In summary, we're somewhat concerned by Dong A Eltek's diminishing returns on increasing amounts of capital. Investors haven't taken kindly to these developments, since the stock has declined 50% from where it was five years ago. With underlying trends that aren't great in these areas, we'd consider looking elsewhere.
