Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Tapex Co., Ltd. (KRX:055490) does carry debt. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

How Much Debt Does Tapex Carry?
You can click the graphic below for the historical numbers, but it shows that as of December 2023 Tapex had â‚©17.1b of debt, an increase on â‚©16.4b, over one year. But on the other hand it also has â‚©19.6b in cash, leading to a â‚©2.48b net cash position.
How Strong Is Tapex's Balance Sheet?
According to the last reported balance sheet, Tapex had liabilities of â‚©40.3b due within 12 months, and liabilities of â‚©6.85b due beyond 12 months. Offsetting this, it had â‚©19.6b in cash and â‚©17.8b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by â‚©9.80b.
Given Tapex has a market capitalization of â‚©103.6b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. While it does have liabilities worth noting, Tapex also has more cash than debt, so we're pretty confident it can manage its debt safely.
It is just as well that Tapex's load is not too heavy, because its EBIT was down 74% over the last year. When a company sees its earnings tank, it can sometimes find its relationships with its lenders turn sour. When analysing debt levels, the balance sheet is the obvious place to start. But it is Tapex's earnings that will influence how the balance sheet holds up in the future. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. While Tapex has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. Over the last three years, Tapex recorded negative free cash flow, in total. Debt is usually more expensive, and almost always more risky in the hands of a company with negative free cash flow. Shareholders ought to hope for an improvement.
Summing Up
While it is always sensible to look at a company's total liabilities, it is very reassuring that Tapex has â‚©2.48b in net cash. So although we see some areas for improvement, we're not too worried about Tapex's balance sheet. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. Be aware that Tapex is showing 4 warning signs in our investment analysis , and 1 of those is concerning...
