David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Japan Airlines Co., Ltd. (TSE:9201) does use debt in its business. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is Japan Airlines's Debt?
As you can see below, Japan Airlines had JP¥897.7b of debt, at December 2023, which is about the same as the year before. You can click the chart for greater detail. However, because it has a cash reserve of JP¥698.3b, its net debt is less, at about JP¥199.4b.
How Healthy Is Japan Airlines' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Japan Airlines had liabilities of JP¥718.4b due within 12 months and liabilities of JP¥987.8b due beyond that. Offsetting these obligations, it had cash of JP¥698.3b as well as receivables valued at JP¥162.5b due within 12 months. So it has liabilities totalling JP¥845.4b more than its cash and near-term receivables, combined.
This is a mountain of leverage relative to its market capitalization of JP¥1.24t. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Japan Airlines's net debt is only 0.69 times its EBITDA. And its EBIT easily covers its interest expense, being 38.3 times the size. So we're pretty relaxed about its super-conservative use of debt. Although Japan Airlines made a loss at the EBIT level, last year, it was also good to see that it generated JP¥139b in EBIT over the last twelve months. But ultimately the future profitability of the business will decide if Japan Airlines can strengthen its balance sheet over time. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the last year, Japan Airlines actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
The good news is that Japan Airlines's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But truth be told we feel its level of total liabilities does undermine this impression a bit. Looking at all the aforementioned factors together, it strikes us that Japan Airlines can handle its debt fairly comfortably. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one.
